What Is ROI?
Return on Investment (ROI) is a performance metric used to evaluate the efficiency or profitability of an investment. It measures the return relative to its cost, expressed as a percentage. ROI is one of the most widely used financial metrics in business because it is simple, universal, and directly comparable across different types of investments.

The Basic ROI Formula
ROI = (Net Profit / Cost of Investment) × 100
Where Net Profit = Revenue Generated − Cost of Investment.
For example, if you invest $10,000 in a marketing campaign and it generates $15,000 in revenue, your net profit is $5,000 and your ROI is 50%. For every dollar you spent, you got $1.50 back — a 50-cent profit per dollar invested.
Simple ROI vs. Annualized ROI
Simple ROI does not account for time. A 50% ROI over 10 years is very different from a 50% ROI in 6 months. When comparing investments with different time horizons, you need annualized ROI (also called CAGR — Compound Annual Growth Rate).
Annualized ROI = ((Ending Value / Beginning Value)^(1/Years)) − 1
For example, a $10,000 investment that grows to $15,000 over 3 years has a simple ROI of 50%, but an annualized ROI of only 14.5% per year. This is the number you should use when comparing to other investments like stocks, bonds, or real estate.
ROI for Common Business Decisions
Marketing ROI: Track revenue attributable to a specific campaign divided by campaign cost. Be careful to use net profit, not gross revenue. A campaign that generates $20,000 in sales but costs $18,000 in ad spend and $5,000 in product costs has a negative ROI.
Equipment ROI: Calculate the labor savings, productivity gains, or additional revenue the equipment enables over its useful life, then compare to the purchase price plus maintenance costs.
Hiring ROI: Estimate the revenue or cost savings a new employee will generate, subtract their total compensation (salary, benefits, training), and divide by total compensation cost.
Real Estate ROI: Include rental income, appreciation, tax benefits, and subtract mortgage payments, maintenance, insurance, and vacancy costs for a complete picture.
Common ROI Mistakes to Avoid
- Ignoring time: Always use annualized ROI when comparing investments of different durations.
- Forgetting hidden costs: Include labor, maintenance, overhead, and opportunity cost.
- Confusing revenue with profit: ROI is based on NET profit, not gross revenue.
- Ignoring risk: A 20% ROI with high risk may be worse than a 12% ROI with low risk. Adjust for risk when comparing options.
- Short-term thinking: Some investments have negative short-term ROI but strong long-term returns (e.g., brand building, employee training).
What Is a Good ROI?
There is no universal "good" ROI — it depends entirely on the investment type, time horizon, and risk level. As a general benchmark, the S&P 500 has historically returned about 10% per year. Any investment should be compared to this opportunity cost. A business investment returning 15% annually is good. One returning 5% annually may not be worth the effort compared to simply investing in index funds.
